For example, if you deposit $1,000 in a savings account with a nominal interest rate of 5%, you'll have $1,050 at the end of the year. However, this calculation doesn't consider the impact of inflation on your purchasing power.

Real Interest Rates: Factoring in Inflation

Real interest rates provide a more accurate picture of your investment returns by considering the erosion of purchasing power caused by inflation. Inflation is the rate at which the general price level of goods and services rises over time, leading to a decrease in the value of money. To calculate the real interest rate, you subtract the inflation rate from the nominal interest rate.

For instance, if the nominal interest rate is 5% and the inflation rate is 2%, the real interest rate is 3%. This means that your purchasing power has only increased by 3%, even though your money has grown by 5% in nominal terms. In essence, real interest rates reflect the true return on your investment after accounting for the impact of inflation.
